The CD should show up when you hold down the option key on boot... if it doesn't, there might be a problem with your drive, or the CD you inserted isn't bootable, or can't be read.

This would also explain why holding down the "C" key doesn't work.

Do you have the Mac OS X drivers installed in Windows XP? There is a Startup Disk Control Panel installed with the drivers... perhaps you can tell the system to boot off of the CD from there.

You should be able to plug CD which came with your iMac and have Mac
OS X reinstalled.  It should be possible to re-install Mac OS X
without wiping out hard drive.  Pay attention to choices installed
will provide.
You looking for something like "Install + Archive" - it will install
fresh copy of OS and "archive" existing one.
