OK, the DISPLAY variable is now correct.   Unfortunately I don't use Xephyr, so I can't help there.   I would suggest trying 
"ssh -X -Y <host>" to connect to your Linux machine; then see if you can open an X applications (e.g. xeyes) that displays a
window on your machine.  The setting you had would have prevented this from ever working and would have 
caused the error you saw.  At least X forwarding over ssh should now work.

Yes, it was set in my ~/.tcshrc.

That's been removed now.

AFter reboot, on 1st login @ X11.app's xterm, I now see,

 echo $DISPLAY
   /tmp/launch-zPNbqI/:0

which is different, but don't know if it's better?

either way, the errors with Xephyr, as reported above are,
unfortunately, still there and the same.
