Are you using WindowModal or ApplicationModal calls. From the looks of your
pseudocode, you're using ApplicationModal.

DTerm (and SimpleText) use WindowModal, which is what triggers the problem.

Yes I'm application modal - that explains why I'm not seeing it then. The dialog behaves window modal of course, but that's due to the object architecture itself rather than an explicit call to RunModalLoopForWindow, or whatever it's called.
