That will work to create a network account with a local home, but ever
since 10.3 came out I've been using Mobile accounts to acheive this goal
in a more robust way.
I've not specified /Users in WGM really since 10.2.

when I try it, it always wants to mount the server and user /Users/ <username> on the server.

Well, it's certainly possible to use authentication centrally and keep home directories on the computer you're actually logging into. That's one of the easy setup options that Mac OS X Server allows.
What you'll find is that if Ursula User has logged onto six computers then all six have home directories for her, each with different things in.
