I successfully upgraded my 3GS to iOS 4 last night. I first did the standard upgrade to iOS 4, which I confirmed did not enable the data protection feature. I then performed a restore and after that, data protection was enabled and all of my previous data appeared to be intact.

The hard part about doing a Restore without doing an Update is getting the iOS4 install image onto your Mac. When you plug your iPhone in, iTunes starts up and the updater comes up right away. The obvious thing to do is run the updater. I'm not sure Restore was even available. If you've already updated one iPhone, the installer is on your Mac so you can use it to Restore another iPhone. I'm not sure if this will properly back everything up so I'd do the Update then the Restore to make sure everything works properly.
In my case, I ran the updater first and it didn't do a complete reformat although it looked like it did. I then ran Restore and it reformatted my iPhone 3GS and successfully brought all my settings and files back. Once I added a passcode, Data protection is enabled showed up. My Touch must not have been current enough or doesn't give the option of data protection since I could never get it to show up.
