Yes, Jared, Time Machine does work with a disk attached to any Airport
Extreme basestation as long as it has current firmware. I have one
that is 3 years old and it works great.
As to the cost of the Time Capsule, remember that this is also a full
Airport Extreme base station as well, so there is a lot of
functionality.

Hi-
I know it's a bit off topic and completely unsupported, but what
hard drives does Apple use in the Time Capsule that makes it so
expensive? Is it something special other than an off the shelf
maxtor/seagate/hitachi hard drive? Second, I see conflicting
reports on if Time Machine works on an AirDisk (external drive
connected to an Airport Extreme Base Station). Can anyone shed some
light on this?
