Hi Ryan,
I think there are some miscommunications here.
1) X11's preferences for emulate 3 button mouse was broken in the
shipped version. Goto http://www.x.org/wiki/XDarwin for info on how
to download our fixes.
2) I thought you described a problem with your MS mouse's control
panel where you somehow need to tell it to do something special for
X11. Is that the case? If so, then describe what you are doing to
choose X11 in the control panel?
3) If your mouse is really a 3-button mouse, then why are you trying
to have the middle mouse button emulate a key combination which is
then emulating the middle mouse click? Why not just really use the
middle mouse button?

In that case, here's my thoughts:
When you say "with X11", what do you mean? How are you telling the
preference pane what X11 is? /Applications/Utilities/X11.app is
most certainly going to give incorrect results. /usr/X11/X11.app
might work, and /usr/X11/bin/Xquartz might work as well. A few
weeks ago, someone had a problem with an autocompletion application
and X11. Telling the application to do its stuff with Xquartz
rather than X11.app fixed it for that user. This might be the same
issue.
If you can't choose Xquartz directly, I'd pester MS for a fix. If
they tell you it's an Apple issue and not a MS issue, then there's
not really anything we can easily do.
