I'm surprised that your "plain old xterm" works... it shouldn't be working either.
In any case, this is a known issue, and the workaround can be found in the list archives. You just need to put something in ~/.Xresources, but I can't recall the key/value at the moment. If you can't find it, ping me again, and I'll dig it up.

Well... it looks like that's by design for uxterm... atleast as far as I can tell... urxvt doesn't show this behavior, and the XEvents are being sent correctly.

Maybe a bit of both. This isn't really the best place to talk about xterm issues. I'd recommend mentioning this in the xorg mailing list (which I am on as well) since Thomas Dickey (the xterm developer) will be more helpful than me in these issues.
