xdm session via Xephyr fails from FW drive with option startup

I've upgraded to 10.5.7 and Xquartz 2.3.3.2 on several computers plus
my portable FW drive. With the original system (10.5.6 and Xquartz
2.3.2.?) I was able to successfully use Xephyr to start xdm sessions
on remote computers. With the current configuration, when I try to
launch a xdm session via Xephyr it fails if I start the computer
holding the option key and selecting the FW drive. If select the FW
drive as the startup disk in System Preferences, I can successfully
launch an xdm session. I deleted X11 (FAQ method) and installed
2.3.3.1 and the same pattern repeated. It looks like an 10.5.7
problems with X11.
Here's the failed output from an xterm window when starting up holding
down the option key:
