I've certainly seen it working before, and it worked for me just now. Some
playing around suggests that both files have to have Unix line-ends (ie \n).
Certainly using \r seems to not work, and I bet confuses FileMerge into
seeing one big line :-( which ties in with what you're seeing :-)

Ugh!
The standard Unix tools for comparing and merging files are diff and patch.
You should have both of them installed. Of course they probably won't work
on \r delimited files either, though they probably will work on \r\n
(DOS-style) files.
