You're probably not creating a compressed image?

Second, when you double click the image, the icon put on the desktop is my application icon -- its not a disk icon. As a matter of fact, all icons created from Disk Utility are my application's icon. Apparently I'm missing something here.

Sounds like a bug in Mac OS X / Launch Services / Finder, rather than in Disk Utility?
