Hi Joe,
As X11 seems to have some growing pains, I'd recommend waiting a
little while before upgrading. You could probably get it working (at
worse with the old x11 from 10.4) but it may not be without headache.
Perhaps someone here can give experience.
As to the DISPLAY, you are right, it no longer needs to be set. Along
with this there have been changes to X11.app. It is no longer "X11"
in the sense it was in 10.4. In Leopard, X11.app is really just a
call for xterm as I understand it, and Xquartz (X11) gets called
automatically when you open the X11.app. In fact, you no longer have
to start X before running an app that needs it. Leopard will
automatically start it if it needs it.
So if you are going to try it at the very least first remove all
traces of setting the $DISPLAY variable, and then change your droplet
so it doesn't launch X11.app, unless you need xterm.

Terminal window with no need to set DISPLAY. Did I get that correct?
