So I finally got it to work.
I downloaded USB Overdrive but it assigned the middle button to application switching just like command-tab. I never set it to do that but it did.
When I un-installed USB Overdrive and MS Mouse drivers I found that X11 recognized my middle mouse button no problems!!!!
So this was fixed with subsequent X11 development. Thank you guys VERY much!!!!
However my button 5 wasn't assignable via OSX so I downloaded the MS driver and specifically told the MS driver to allow "Handled by OS" for buttons 1-4 (button 4 was assigned via Expose).
Sooooo I assigned button 5 to "back" via the MS mouse panel and turned everything else off in MS mouse.
Now I finally have a fully functional mouse with X11 and OSX applications.

From Nathaniel Gray's post, I now realize how insane this all is. MS's controller doesn't even have an option to have right click send a real right click nor middle click to send a real middle click... This is the root of the problem. Try his solution of either paying $20 for the USB Overdrive drivers or uninstall the MS drivers and use Apple's builtin drivers since this is a HID compliant mouse.
3.) Hmmm....I thought I had to as X11 never understood my middle button.
Maybe it's because you're using funky MS drivers for the mouse...
