I have no idea how to fix it nor what the problem is. I can't reproduce it.
I tried multiple versions of xterm, multiple servers, Leopard, Snow Leopard, ... I'm at a loss. Can you attach your system profile to the bug report. Maybe it's a graphics driver issue.
Can you test:
/usr/X11/bin/xterm under X11.app
/usr/X11/bin/xterm under XQuartz.app
/opt/X11/bin/xterm under X11.app
/opt/X11/bin/xterm under XQuartz.app
