What's With XCode and Paths?

I submitted a bug which indicates that XCode 1.X has a problem locating files with paths that are anywhere that is 'up and over' from the level where the project bundle is located.

But now - in MacOSX 10.3.2 - a complaint is registered about "#include <Kernel/mach/mach_port.h>" where it says it cannot be found. The Kernel.framework does reside where the project thinks it is located. The mach_port.h file is in the folder that the project is pointing to... but I get the red-x-error and the build stops.

Before we all go home for the weekend, can anyone shed any light as to WHY it can't find this file?
