Xcode cannot find the software image to install this version

I just got a brand new 32GB iPod Touch. I launch Xcode 3.2.5, plug in the iPod. In Xcode's Organizer window, I click on the "Use for Development" button. It asks me for my Apple developer site account and password. I enter it, and then it downloads a bunch of stuff, about 15 seconds worth, to the iPod.

Finally, Xcode says, "Xcode cannot find the software image to install this version".

What does it want me to do? The iPod is iOS 4.2.1 (8C148).
