It's simulating a device that has an iPad screen size and iPad APIs. It is not an emulator, so there is no attempt made to make it behave like a particular processor. I'm not sure, but I suspect that it's running however many threads that can be run on your development machine.

Yes, in the sense that it will show a screen size with twice as many pixels as the emulated iPhone 3.

I've found that it generally runs considerably faster since my development machine runs faster.
As has been mentioned before, the simulator is a convenience to more quickly get your code up and running. The only way that you'll know you got it right on a particular device is to load and run it on that device.
