Yes? This isn't any different from if you could install Mac OS X on your host machine from Xcode. If you didn't have the 10.6 install CD available, Xcode wouldn't be able to do it, even though you have that OS already installed. Similarly without the IPSW for iOS 4.2.1, Xcode cannot install iOS 4.2.1 on your device, even if that device already has iOS 4.2.1 installed on it.
