My experience has shown me that Illustrator does not convert externally
linked placed images, in any way, shape or form. When images are embedded or
place embedded, what Rich and you, Jim, have describes is entirely possible.
I personally try to stay away from an embedded workflow in Illustrator. Even
if I have to placed AiCS 'PDF-compatible' files into InDesign for output,
I'll really go out of my way to avoid placing images in Illustrator.
